If You Hold These Well-Known Stocks, Here’s the Risk You Could Overlook

Understanding the Risks of Concentration in Stock Investments

Big-name stocks such as Apple, Microsoft, Nvidia, and Google often steal the limelight in financial news. However, owning these popular stocks can inadvertently heighten concentration risk and create overlaps within sectors.

There are strategies available to mitigate this risk and safeguard your investments. Experts emphasize the significance of diversification. Marcus Sturdivant Sr., from ABC Squared, points out that if investors limit themselves to just a few stocks without actively managing those investments, they might face unexpected challenges.

“When our funds are heavily concentrated in a limited number of stocks, we put ourselves at risk,” Sturdivant warns. “In a rising market, it can feel like you’re a genius investor. But when the market turns, it’s a different story altogether.”

Sturdivant prefers that his portfolios don’t all share the same theme or be closely correlated. He notes, “We exist in an ever-changing world, and a company shining brightly today could find itself in hot water tomorrow, sometimes due to just one negative post.”

Concentration risk isn’t the sole issue at play. Kevin Estes, a Certified Financial Planner, observes that many clients are drawn to investing in familiar household names. “These well-known brands tend to be large-cap stocks, which can disproportionately influence your portfolio,” Estes explains.

Brandon Gregg, also a Certified Financial Planner from BBK Wealth Management, suggests that investors consider holding Exchange-Traded Funds (ETFs) or mutual funds as these can serve as a broader basket of stocks. That said, he cautions, “The popular funds often include the same high-profile assets, which could still increase concentration. Thorough research into the assets is crucial.”

Gregg encourages investors to assess how factors like geopolitical risks, inflation, and interest rates interact with the stocks in their portfolios. Maintaining a varied mix of asset classes and investment styles, as well as considering geographic diversity, can be key in reducing correlations and achieving more robust diversification.
